try quotes around the $exec command:
menu_tray = Start ioFTPD | $exec "C:\Program Files\ioFTPD\system\ioftpd.exe"

or perhaps in 8.3 format:
menu_tray = Start ioFTPD | $exec C:\Progra~1\ioFTPD\system\ioftpd.exe
